How to use this practice
This is practice written for this site in the style of ACCA's constructed response questions. It is not an ACCA question and the marking points are not ACCA's marking scheme. It follows the E4 syllabus on risk management and hedging.
Write your answer in the box under each requirement. Show your workings for calculations. Your text stays in this browser.
Afterwards, open the marking points and tick each point that your answer made clearly and only once. Points marked as figures are correct amounts.
Scenario
Nimbus Co is a US dollar based importer. In six months it must pay FC 2,400,000 to a foreign supplier. The spot exchange rate is FC 3.00 to $1. The six-month forward rate is FC 3.01 to $1.
The six-month borrowing rate in dollars is 2.0 percent, and the six-month deposit rate in the foreign currency is 2.5 percent. Nimbus Co can borrow dollars and deposit foreign currency at these rates. The directors want to remove the risk of the exchange rate changing.
Requirement 1
Calculate the dollar cost of the payment in six months using (a) a forward contract and (b) a money market hedge, and state which is cheaper. (8 marks)
