FM Financial Management. 20 marks, about 36 minutes at exam pace. Section C style, 20 marks.
Orbit Co is considering buying equipment for $800,000 to make a new product. The equipment will last 4 years and will have no scrap value. The annual contribution at current prices is expected to be $400,000. Contribution will increase with inflation at 3 percent a year, starting from year 1 (so the year 1 contribution is $400,000 x 1.03).
Tax is 25 percent, and is paid in the same year as the profit arises. The equipment qualifies for tax allowances of $200,000 a year over the 4 years (straight line). The money (nominal) cost of capital is 10 percent. Ignore working capital.
Calculate the net present value of the project. (10 marks)
Note: Show your workings and use money cash flows.
